It was used in a joking manner, its shouldn't have been taken seriously.

If you make a joke and someone gets offended by it, it's not like it's a national tragedy. You can do anything and someone will be offended, people are just ridiculously fucking sensitive.

There are two meanings to the word 'fag'.
As you said, its also a cigarette, but, in this context he's using it to describe a 'faggot' - someone who is gay. I think it's just a bad joke and he wasn't meaning to offend anyone as this is used as a slang term everywhere.
